If the federal reserve buys dollars in the foreign exchange market but conducts an offsetting open market operation to sterilize the interventions, what will be the impact on international reserves, the money supply, and the exchange rate
Buying dollars by Fed will mean selling foreign exchange. So International reserves of US will decline. Buying dollars also means reducing supply of money, but this is terilised by offsetting open market operations of purchasing securities in the maket and thus creating excess reserves with banks and setting in the money multifier prosess. Since this is an offsetting exercise, money supply should on balance remain unaffected. On the otherhand, selling foreign currency to mop up dollars means increasing the supply of foreign currencies in the market and thus the value of the foreign currency should fall which mean the dollar’s exchange rate should increase (fewer dollars per unit of foreign exchange).
